Options can be used by investors for two main reasons. Firstly to hedge current holdings, and secondly to speculate and increase profits. Hedging can be likend to an insurance policy for your shares, minimising losses during a drop in prices. Investor’s using options for speculation, can derive profits without having to hold the underlying shares, while also capping the maximum amount of risk taken. Not to be confused with binary options.
An issue facing retail investors in South Africa is that trading in options on the local exchange, is generally very expensive, and the market is geared towards the big players, such as the banks, pension funds and asset managers. Many market makers will not even think of a trade with less than R 5 000 000 exposure. This unfortunately puts the power of using options out of the reach of most retail investors.
